A business can be profitable and still run out of money. That is why cash flow and profit are tested separately in Business Studies. Students often mix them up, and that costs easy marks. This guide explains the difference, shows a worked cash flow forecast and gives exam tips.
Cash Flow vs Profit
| Cash flow | Profit |
|---|---|
| Money moving in and out of the business | Revenue minus costs over a period |
| Timing matters (when cash is received or paid) | Counted when sales and costs occur |
| Shows whether bills can be paid | Shows whether the business is making money |
Example: a shop sells goods on credit in March but customers pay in May. March shows profit, but cash is short until May.
What Is a Cash Flow Forecast?
A cash flow forecast predicts the cash coming in (receipts) and going out (payments) over future months. It helps a business plan borrowing, avoid shortages and support loan applications.
Key Formulas
- Net cash flow = cash inflows – cash outflows
- Closing balance = opening balance + net cash flow
- The closing balance of one month becomes the opening balance of the next.
Worked Example (Rs)
| Jan | Feb | Mar | |
|---|---|---|---|
| Opening balance | 50,000 | 30,000 | 5,000 |
| Cash inflows | 120,000 | 100,000 | 140,000 |
| Cash outflows | 140,000 | 125,000 | 110,000 |
| Net cash flow | -20,000 | -25,000 | 30,000 |
| Closing balance | 30,000 | 5,000 | 35,000 |
The business is close to running out of cash in February even though March looks healthy. This is why forecasts matter.
How to Improve Cash Flow
- Encourage customers to pay faster (discounts for early payment).
- Negotiate longer credit terms with suppliers.
- Reduce inventory held.
- Arrange an overdraft or short-term loan.
- Delay non-urgent spending.
Each has a trade-off. Early payment discounts reduce revenue, and longer supplier terms may damage relationships.
Limitations of Cash Flow Forecasts
Forecasts are only estimates. Sales can fall, costs can rise and customers can pay late. In evaluation, mention that accuracy depends on market research and how stable the business is.
Exam Tips
- Check the opening balance carries forward correctly.
- Do not confuse cash flow with profit in your answers.
- For “recommend” questions, weigh short-term cash benefits against long-term costs.
